Exempt vs out-of-scope supplies UAE owners mix up, and how to code them

Exempt and out-of-scope income both carry no VAT on the invoice, so they look alike. They are not. Exempt supplies go on the VAT return and can limit how much input tax you recover. Out-of-scope receipts stay off the return altogether. HelloBooks gives each line its own treatment, and the AI agent questions entries that look misclassified.

How the HelloBooks AI agent handles it

You ask in plain English, the AI does the bookkeeping work, and you or your accountant approve the result.

  • You ask: “Why is the rent from the staff villas not on my VAT return?”
  • The AI agent: The agent finds the rent entries, shows they were coded out-of-scope, explains that residential rent is generally an exempt supply and should appear in the exempt box, and offers to recode them.
  • You review: You or your accountant confirm the correct treatment for each income type, approve the recode, and review whether input tax on related costs needs to be apportioned.

Two kinds of "no VAT"

An exempt supply is a supply the law says carries no VAT, and the supplier generally cannot recover input tax on costs linked to it. The Ministry of Finance gives residential property as the main example: supplies of residential properties are generally exempt. Where a cost relates to both taxable and exempt activity, the input tax must be apportioned.

Out-of-scope money is not consideration for a supply in the UAE VAT sense at all. Common examples in a small business ledger are a capital injection from a shareholder, a bank loan drawdown or an insurance payout. None of these belong on the VAT return.

Why the difference matters to you

Getting the code wrong has knock-on effects beyond the return itself.

  • Exempt sales belong in their own box on the VAT return; out-of-scope ones do not
  • Neither counts towards the AED 375,000 registration test
  • Exempt income can reduce recoverable input tax on shared costs
  • A misclassified line can make the FTA ask why totals do not reconcile

Worked example: a Dubai trading company with staff villas

A trading company earns AED 2.2 million of standard-rated sales and also lets two villas it owns to unrelated tenants for AED 180,000 a year. A shareholder injects AED 500,000 of new capital. In HelloBooks, the sales carry 5%, the villa rent is coded exempt and the capital injection goes straight to equity with an out-of-scope treatment.

The VAT draft shows AED 180,000 in the exempt box and nothing for the capital. Maintenance bills for the villas, AED 24,000 plus AED 1,200 VAT, are tagged to the exempt activity so the accountant can see that input tax is not recoverable.

FAQ

Frequently asked questions

Is commercial rent exempt too?
No. The Ministry of Finance says supplies of commercial property, including leases, are taxable at the standard rate.
Can HelloBooks apportion input tax for me?
It tags costs to taxable, exempt or shared activity and gives your accountant the totals. The apportionment method and its annual adjustment are your accountant's call.
Can I set a default treatment for each income account?
Yes. Defaults by account, item and customer reduce mistakes. We can also add custom AI rules for your income types; book a call at /book-a-demo.
