Designated zone VAT rules: what is outside the UAE and what is not

Not every free zone is a Designated Zone, and even inside a Designated Zone most of what a business buys and sells is still taxed at 5%. The special treatment is narrow: it covers certain movements of goods, in zones that meet fencing and customs conditions. Services supplied in a Designated Zone are treated as supplied inside the UAE. This guide sets out the rules so free zone companies stop assuming 'free zone' means 'no VAT'.

How the HelloBooks AI agent handles it

You ask in plain English, the AI does the bookkeeping work, and you or your accountant approve the result.

  • You ask: “Which of our customers are in Designated Zones, and which sales to them were goods?”
  • The AI agent: HelloBooks lists customers tagged as Designated Zone, splits their invoices into goods and services lines, and shows the VAT treatment used on each so out-of-scope goods lines can be checked.
  • You review: Your accountant confirms each zone is on the current Cabinet list and that the goods qualify before the return is filed.

What the law says

Article 50 of Federal Decree-Law No. 8 of 2017 treats a Designated Zone that meets the conditions in the Executive Regulation as outside the State. Article 51(1) lets goods move between Designated Zones without tax becoming due. Article 51 of the Executive Regulation sets the conditions: the zone must be a specific fenced geographic area with security measures and customs controls, with internal procedures for handling goods, and its operator must follow FTA procedures. If a zone breaches these, Article 51(2) treats it as inside the State.

Goods versus services

Two rules in Article 51 of the Executive Regulation catch many free zone businesses. Clause 6 says the place of supply of any services is inside the State if it is in a Designated Zone, so a logistics company in a Designated Zone invoicing warehousing to a neighbour in the same zone charges 5%. Clause 5 says goods supplied within a zone for consumption are supplied in the State, subject to listed exceptions.

Goods held for trade and moved between qualifying zones are where the out-of-scope treatment typically applies. A trader moving AED 500,000 of electronics from one qualifying zone to another may have no VAT on the transfer, while the fit-out, cleaning and audit fees it pays inside the zone remain standard-rated.

Free zone is not the same as Designated Zone

The UAE government portal lists 37 free zones across the seven emirates. Only zones named by Cabinet decision are Designated Zones for VAT, and the FTA publishes guidance on free zones and Designated Zones for tax purposes, updated in October 2026. Check the current list for your zone rather than relying on the licence name.

  • Services in a Designated Zone: inside the State, normally 5%
  • Goods consumed in the zone: treated as supplied in the State, with exceptions
  • Qualifying goods moving between Designated Zones: no tax due
  • Zone in breach of conditions: treated as inside the State

How HelloBooks keeps the split visible

You can tag customers and suppliers by zone, and every invoice line keeps its own VAT treatment, so a single invoice can carry a 5% service line and an out-of-scope goods line. The AI agent proposes the treatment based on the item type and the counterparty's tag, then shows anything it treated as outside scope for review. Free zone groups needing custom approval rules for these lines can book a call at /book-a-demo.
