How the calculation works

The calculator follows these steps from the IRS form or worksheet, in order.

  1. Start with qualified tips (for a self-employed client, no more than net income from the business).
  2. Line 7: the smaller of that amount or $25,000.
  3. Lines 9 to 10: subtract $150,000 ($300,000 if married filing jointly) from MAGI.
  4. Line 11: divide the excess by $1,000 and drop any fraction (round down).
  5. Line 12: multiply by $100. Line 13: subtract from line 7, never below zero.

What the calculator assumes

It assumes the tips are qualified: received in an occupation that customarily received tips, reported properly, and not earned in a specified service trade or business. Those are facts to confirm with the client, not things a calculator can test.

Married clients have to file jointly to claim the deduction, so the calculator returns zero for married filing separately. The cap is per return, not per spouse.

Where clients near the threshold lose the most

Because the reduction moves in whole $1,000 steps, a client just over the threshold loses nothing until MAGI clears the next full thousand. Above that, every further thousand costs $100 of deduction until it is gone.

MAGI here is Form 1040 line 11b plus excluded Puerto Rico income and the Form 2555 and 4563 amounts from Part I. For most domestic clients that is simply AGI.

FAQ

Frequently asked questions

Does the deduction reduce Social Security and Medicare tax on tips?
No. It is an income tax deduction only. Payroll taxes on reported tips are unchanged.
Can a client who itemizes still claim it?
Yes. The IRS says the deduction is available to itemizers and to clients who take the standard deduction.
